Index number

A series of numbers by which changes in the magnitude of a phenomenon are measured from time to time or place to place are called Index number. The index number are used to feel the pulse of an economy and serve as indicators of inflationary or deflationary tendencies. And hence in economic activities this number serve as barometer. One can have good idea about the economic of a certain field such as agriculture, industrial production and business activity. Further we can say index numbers are indicators which reflect the relative changes in the level of a certain phenomenon in any given period called current year with respect to its values in some fixed period, called the base year selected comparison.to make easy index number for the base year in time is always taken as 100. So one can define index number as statistical device designed to measure the relative change in the level of a phenomenon with respect to time, geographical location or other characteristics like income, profession etc. one can also say this numbers are the specialized average, rates, ratio, percentage which gives the general level of magnitude of a group of distinct related variation in two or more situations.
Utility of index number: - this number is a tool to analyze the economy and business trend. So the index number shows
1.     Movement of prices, quantities and other variables over time.
2.     Indicate rise and fall in real wages, money, wages remaining unchanged
3.     Reflect simultaneously movements in the value of money and suggest the need to control inflation or depression as the case is.
4.     Shows the progress of general industrializations.

It compares the total value of particular period with total value of the base period. As we know the total value combines price and quantity changes to present a more informative index. It is useful only in vary selected cases like sales, inventories, foreign trade etc.
Problem involved in the construction of index number: = generally the issues which exists in the construction of index number are
1.     Decision about the Purpose of the index that is defining the objective or the purpose for which the number required.
2.     Selection of items
3.     Price quotations
4.     Selection of base period
4.1Period of normal and stable economic condition
4.2 Base period should not be too distant from the given period
4.3 Fixed base or chain base
4.4 Choice of average
4.5 Selection of appropriate weights

Methods of constructing index number

There are so many formulas which are used to construct index number however they can be grouped into two major heads. This can be presented in simple form as below in the chart.
